Ask any family in Pune or Bengaluru what worries them most about a home loan and the answer is rarely the EMI; it is the interest. A 20-year loan can cost more in interest than the loan itself. Home loan prepayment is the main lever borrowers control, and the choice between reducing the EMI or the tenure makes a surprisingly large difference. The figures below are worked out for one common loan, so the trade-offs are concrete.
The example loan
₹50 lakh at 8.5% for 20 years. EMI ≈ ₹43,391. Without any prepayment, total interest over 240 months ≈ ₹54.1 lakh.
In the early years most of each EMI is interest. In the first year of this loan, only about ₹1 lakh of the ₹5.2 lakh paid goes towards principal, which is why prepayments made early save the most.
Home loan prepayment: four habits compared
| Strategy | Loan ends in | Total interest | Interest saved |
|---|---|---|---|
| No prepayment | 20 years | ≈ ₹54.1 lakh | – |
| One extra EMI every year | ≈ 16.8 years | ≈ ₹43.8 lakh | ≈ ₹10.3 lakh |
| ₹5 lakh once, after year 1 | ≈ 16 years | ≈ ₹38.1 lakh | ≈ ₹16.0 lakh |
| ₹1 lakh every year | ≈ 14 years | ≈ ₹35.6 lakh | ≈ ₹18.6 lakh |
| Raise the EMI by 5% each year | ≈ 12.3 years | ≈ ₹34.6 lakh | ≈ ₹19.5 lakh |
The step-up habit suits salaried borrowers whose pay rises every year: the EMI grows a little each April, and the loan closes in about 12 years instead of 20.

Reduce EMI or reduce tenure?
After a prepayment, the lender usually asks which one to cut. With the same ₹5 lakh paid after year 1:
| Choice | New EMI | Total interest | Saved |
|---|---|---|---|
| Reduce tenure | ₹43,391 (unchanged) | ≈ ₹38.1 lakh | ≈ ₹16.0 lakh |
| Reduce EMI | ≈ ₹38,964 | ≈ ₹49.0 lakh | ≈ ₹5.1 lakh |
Reducing the tenure saves roughly three times as much here. Reducing the EMI makes sense only when the monthly budget is genuinely tight, for example after a job change or a new family expense.
Is it better to prepay the loan or invest the money?
It depends on the after-tax return the investment can reliably beat the loan rate by, and on how much of the interest is still giving a tax benefit. Prepaying gives a guaranteed “return” equal to the loan rate; investing may earn more but with risk. Many families split the surplus between the two.
Rules and practical points
- No penalty on floating-rate loans: under RBI directions, lenders cannot levy prepayment charges on floating-rate term loans to individual borrowers for non-business purposes. Fixed-rate loans may carry charges; check the sanction letter.
- Ask for a revised schedule after every prepayment, and keep the bank's acknowledgement.
- Keep an emergency fund first: three to six months of expenses, including the EMI, before prepaying.
- Tax: under the old regime, interest on a self-occupied home loan is deductible up to ₹2 lakh a year under section 24(b); prepaying reduces future interest, and with it that deduction. The new regime doesn't allow this deduction for self-occupied homes.
The EMI calculator shows how tenure changes total interest. Lower the tenure step by step to see what EMI would close the loan sooner, then decide whether a yearly prepayment or a step-up fits the budget better.
Frequently asked questions
Should I reduce EMI or tenure after home loan prepayment?
Reducing tenure saves far more interest. Reduce the EMI only if the monthly budget needs relief.
How much interest does one extra EMI a year save?
On a ₹50 lakh, 8.5%, 20-year loan, about ₹10 lakh, and the loan ends roughly 3 years early.
Is there a prepayment penalty on home loans?
Not on floating-rate loans taken by individuals for non-business purposes, under RBI directions. Fixed-rate loans may have charges.
When is the best time to prepay a home loan?
As early as possible, because early EMIs are mostly interest.
Does prepayment affect the home loan tax benefit?
Under the old regime it reduces future interest, so the section 24(b) deduction also falls. The new regime doesn't give this deduction for self-occupied homes.
